About Arbitrage Funds
Arbitrage is a SEBI hybrid category that invests predominantly in arbitrage opportunities between the cash and derivatives (futures) markets — simultaneously buying a stock in the cash market and selling an equivalent futures contract to capture the price difference between the two, which converges as the futures contract approaches expiry. The category requires a minimum 65% allocation to equity and equity-related instruments to qualify for equity taxation treatment, but that allocation is achieved almost entirely through these hedged positions rather than direct, unhedged stock ownership.
This hedged construction is what separates Arbitrage from every other category on this page, including its closest relative, Equity Savings: an Arbitrage fund's returns are driven primarily by the arbitrage spread available in the market at any given time — which tends to widen during periods of higher market volatility and narrow during calmer periods — rather than by the direction the underlying stock market moves in.
